It's just a saying meaning you can't have something both ways, the things people want are often incompatible i.e. You can't join the KKK and be against racism.
The idea is once you eat your cake its gone. But who wants to have a cake and not eat it? The phrase would make more sense if said you cant sell your cake and eat it too.

I heard that the reasoning behind that was, if you eat your cake it will no longer be there.

Kind of stupid but that's what they say. I say it's in your stomach so technicly you still have it. That one always has bugged me.
