If I decide to do the full tour, where should I stay the three nights I am on the road? My trip is at the end of August with Monday morning - Thursday mid-day the only days I can drive around the island. I will be traveling with two other guys. I have Friday through Monday to explore Reykjavik and its surroundings, but unfortunately only have earlier in the week to drive around the full island.

If you take only 3.5 days to drive around Iceland you won't see much, you wouldn't have time to stop much. If you really want to see something on the way, you need 1 week minimum, ideal is 2 weeks.

Since you have just 3.5 days I'd recommend choosing some smaller area to explore instead of driving the full circle.

No it's not doable in 3.5 days. Iceland is actually very big. We took 2 weeks to get round the whole island. You could do it in a week but that would be no fun.
If anything go up to Akureyri, it's the "capital of the North" in Iceland.

been to Iceland only once, thought it was very awesome

In general leaving free time to meet people and just wander around makes for a more satisfying travel experience. Be sure to go swimming, it's the national sport and they have warm water pools all over.
