It's called a Hookah or Water Pipe, used for Tobacco and Marijuana products such as Hashish. Dave Stewart of the Eurythmics smokes from one in the Tom Petty Don't Come Around Here No More video.

Yes it is a hookah. The approved illustrations are quite graphic about that. They even show the Caterpillar wearing a Turkish Fez as he smokes.

I think it was some kind of drug. The book has an interesting history. I would do some literature review but to my knowledge there was suspose to be a drug undertone. examples would be the white rabbit, mushrooms that change your size, etc.
