Birds bathe in dirt because it helps to remove any parasites that might be on them.

It's how they cleanse themselves from parasites, basically it irritates any mites or other critters living on them. It can also have a little protection against mosquitoes and biting flies.

It's kind of like when an athlete uses baby powder. The small particles abrade the skin, releiving any itching. It also annoys lice, which are normally what cause the itching in the first place
