The lungs have small cavities called the alveoli which separate oxygen from the air. These have blood vesels that bring blood from the heart and the blood exchanges the carbon dioxide with the oxygen. This blood is then transported back to the heart from where it gets distributed to the rest of the body.

Breathing. Air which is 20% oxygen and the rest mainly nitrogen goes into the lungs into all the little chambers which have very thin membranes allowing the oxygen in the air to come into contact with the blood stream. Some of the oxygen dissolves into the water in the blood, but the nitrogen cannot dissolve so it stays in the lungs. The oxygen is used to produce energy and because it reacts in the mitochondria (or power stations) of your cells and gives off carbon dioxide which the blood takes back to the lungs for you to breathe out with all that nitrogen.
