Israel is in the Middle East, but since its neighbors are at war with Israel, they won't agree to compete with it in sporting events. So Israel is treated as European, so that there can be actual games.

Most of the immigrants that came to Israel to start the country after WWII were from Europe, so there is that connection. Also, Israel is the only 'real' functioning democracy and free market in the middle east (besides Turkey - a different story), so there are those similiarities.
Cyrpus, Malta, and Iceland are not technically in the geographic European continent, but because of historical and cultural reasons, they are included. The UK and Ireland are part of the European landmass however, having been connected at one point.
Also, the bulk of the Russian country is in Asia. But, since the history, culture and population revolve around the European part, it is generally considered a European country.

Two reasons. For starters, all the other countries in Israel's potential bracket (the Middle East) refuse to compete against the "Zionist entity", so Israel's gotta compete against Europe. The second is that Israel is culutrally Western more than Middle Eastern or Asian, so it competes as such.
