Phil Hughes, Yankee phenom, has started two games in his MLB Career, then went on the DL. Does the time he is on the DL count towards MLB time served (as far as arbitration/free agency is concerned)

Yes, it does. It's covered under Article XXI (Credited Major League Service) of the basic agreement, which states:

"For purposes of calculating credited service, a Player will be
considered to be on a Club’s Active List if: (a) placed on a disciplinary suspension by a Club, the Vice President, On-Field Operations or the Commissioner, or on the Disabled List;"

Hughes would also receive service time for any rehab assignment, even though "normal" time in the minors exceeding 20 days per season wouldn't count.

its does count towards his career so yes it counts towards time served

it would be like he was in the bigs and optioned down to AAA. hes played but not active

If he's on the major-league D.L., then yes. (This has sometimes been a significant issue with young pitchers who need elbow surgery and miss entire seasons.)
