One more thing to consider. If you put the operating system on an external hard drive, you'll have to rename your drives. Just about everything you work with (programs, applications, utilities, etc.) expects the operating system to be on Drive (C:) and not (E:), (F:), (G:), or something else. I have two answer for you, You can choose any one whitch you like the easy to perform:
(1) First you connect you external one to computer and reboot your PC. When your PC try to recover then press del or f8 or other key to enter in your System BIOS (It depend on your motherboard) then in the option of Boot sequence or Primary Boot device (Soory to say that of not giving exact steps because of you not put complete detail about your PC like which company's motherboard and HDD you use) then select your external HDD as primary or first boot device, save this change and again reboot your PC.
After that I am sure that your PC boot from External one any show an error massege like "System disk error....." that mean your Chances work properly and In your External HDD has no OS.
Then Reboot you PC with Your Bootable CD of your Operating system and complete the task of Installation like Repation your HDD and Formating and Installation of Your System softweres.
(2) I think this one is easy for you, first you remove your Enternal HDD from you System( You dont have to Socket out from PC just Plug off and remove the IDE card form there) and Connect your External HDD. And Check BIOS to See that Your External HDD is autometically selected as in primary in boot sequence, if not then manualy select as given above, and Install your Operating system as you want to install. I am Dam sure that you know how to work after that.

IF your motherboard AND the caddy support Boot from USB device then technically YES, but in practice I'd strongly advise against trying it, going to cause more headaches thatn it will cure.
