It was a term used to refer to the rather original 'uniforms' of the rebel troops in the war of Independence.

Rather derogatory, it implied that the 'Yankees' were so impoverished they could not afford proper military finery, and also so rustic and unsophisticated they had no sense of fashion - sticking a feather in their cap and passing it off as the latest London fashion.

But the Americans adopted the tune and the phrase, making it a point of honour rather than abuse.

No, Yankee Doodle Dandy was a song written by a British man to poke fun at the Americans. Unfortunately for him, we ended up liking the song and sort of adopted it.
