It's all about the plague:
Check it out-
Ring around the rosy means the lesions a person with the plague gets on his skin- red circles with a white ring around them
Pocket full of posies- When the PLague was rampant, people ran out of places to bury their dead, and they also didn't want to risk becoming infected themselves by touching the bodies, so they used to stuff the bodies' pockets with flowers to drown out the smell of decaying flesh.
Ashes ashes we all fall down- Basically meaning, we're all going to die.

The words to the Ring around the rosy children's ring game have their origin in English history . The historical period dates back to the Great Plague of London in 1665 (bubonic plague) or even before when the first outbreak of the Plague hit England in the 1300's. The symptoms of the plague included a rosy red rash in the shape of a ring on the skin (Ring around the rosy). Pockets and pouches were filled with sweet smelling herbs ( or posies) which were carried due to the belief that the disease was transmitted by bad smells. The term "Ashes Ashes" refers to the cremation of the dead bodies! The death rate was over 60% and the plague was only halted by the Great Fire of London in 1666 which killed the rats which carried the disease which was transmitting via water sources. The English version of "Ring around the rosy" replaces Ashes with (A-tishoo, A-tishoo) as violent sneezing was another symptom of the disease. We recommend the following site for comprehensive information regarding the Bubonic Plague.

A nursery rhyme about the BUBONIC (or black) plague.

Ring around the rosey refers to the rings and sores on your skin known as bubons.

people would carry around posies (a little flower) because they were said to be good luck.

ashes, ashes we all fall down refers to the burning of the bodies of those affected to stop further spread of the disease.

OK, this is what I learned in College English Lit. No joke. It is about eh plague. Now I don't remember which one. Maybe the black plague? Anyway, people would get rosy circle marks on their bodies (maybe like what ringworm looks like?) when they first contracted the plague. The posies are for the flowers that people would carry with them in their hand to sniff them (like in a bouquet) or wear in their lapel. I think that my professor said this was to keep from smelling the stench of death. Ashes, ashes refers to burning the bodies when the people would die so as to try to keep the disease from spreading (and who had time to bury all of those people?). We all fall down refers to the fact that, hey, we are all going to fall down and die.

Poseys grow on rosies, and they are very popular, but one day back in the 1850s a big fire was started and all these poseys were burnt to ashes, and they fell down.

It's about the plague, I'd always heard.

EDIT: Nope, I was wrong. Here's the Snopes urban legend page about it:

its about the yellow plague.
people would get rose colored circles around their eyes,
and they thought poseys (a flower) would heal the disease.
and then, they would burn the people so that they wouldnt spread the disease.
i swear im not making it up.
