They can, and in a way they do, but not to spy on you. They have equipment that caches common web sites and downloads to make downloading content for the their customers faster.
If requested by the police/FBI they can supply a detailed trail of your activities. I know that instant messages are cached by AOL, Microsoft, Yahoo etc.. All those conversations are available if necessary.
The Internet is as anonymous as you think. Don't do anything online that you wouldn't want your grandmother to know about.

It depends where you are and the laws regarding internet data retention. For example in Europe it will be a minimum two year requirement starting in August 2007 for EU countries
