Live with it. 700MB for 1 hour is already very small. Get a larger internal or external hard drive.

External USB Hard Drive:

Western Digital My Book Essential WDG1U2500N 250GB 7200 RPM External Hard Drive - $99

Western Digital My Book Essential WDG1U1600N 160GB 7200 RPM External Hard Drive - $81

160 GB internal hard drive $54
250 GB internal hard drive $63

That sounds about right for a MPEG2 file.

You need to convert it to a more compressed format, or a lower resolution, or a lower frame rate.

All are going to reduce the quality of the image.

MPEG2 should be recording in DVD quality. VCDs are much poorer quality, but take up less space.

Or you could archive them to a second hard file. (Either internal or external)

Why do you people have to have hdds so damn big that it would take 1 week to defrag. Burn it to disc, get a dvd burner, they are cheap. And put on dvd as data and get 6 movies on it.

Try to use one of the guides given below. If you want smaller files, use the one that will capture into AVI format.
