External hard drives using USB or Firewire will be substantially slower (like, 5-10x slower) than an internal hard drive. If you're hurting for space, upgrade the hard drive in your computer. You can get 250gb hard drives for $70. I can't see why anyone would suffer with a tiny internal and use a way-slower external.
Use the external for backups.

First format it as Mac OS Extended, if there are any files on the drive they will be erased, and then Get Info of the drive and select Ignore Ownership.
When you open a new project with FCE choose the external hard drive to save your project in. You can edit the project while the external is connected to your Mac via Firewire.

Memory is ram, not physical volume.
To ISBN1499: You suggested a format but didn't ask what OS he/she is running.
Save your files in zip, tar.gz, or tar.bz2 formats and transfer them to the external drive.
Also, make a hard copy- CD or DVD of the files.

Winzip, p7 are two programs which will allow you to read the compressed files.
If unix: archiver or ark
If Mac: I don't know.
