The matrix is an artificial reality that fools its inhabitants into thinking they're living free lives when in fact they are just being used as tools of production by the powers that be.
For example, most Americans think they live in a free country where respect for civil liberties are sacred, the free market gives them the best economy in the world, the media is independent, and democracy is an enshrined practice of our gov't. When in reality, our economy is highly socialistic, we live under a 2-party dictatorship that actively keeps 3rd parties out of power, the mainstream media parrots what the gov't wants it to say and never SERIOUSLY questions anything, and civil liberties are just an illusion maintained by a Big Brother gov't which has the power and desire to monitor as much of our private lives and dealings as possible.

The "matrix" in the movie of the same name is a metaphor for the ego web of reality we participate in according to our learned identity. Most people are bound by the rules of the family structure and culture and the beliefs they develop during childhood emotional and cognitive development. The beliefs of the ego controls our feelings, thoughts and perception.
Most people do not have the incentive to wake up from the dream state. Every now and then someone with a conscious awareness of "not fitting in" or with a compelling purpose for being, is able to "observe" the matrix, wake up (albeit with difficulty) and reconnect to the power that is innate to their true nature. Because the reality in which we are embedded is a malleable hyperdimension responsive to consciousness, experience can change and synchronize with that unconflicted awareness of being.

Yes, the matrix is a "reality", the basics of which have been already well discussed by the person immediately above. However, to read some more excellent, and more extensive materials on all aspects of "it" see http://www.montalk.net It is fascinating. And, awareness of its treachery will help to "set you free" :)))
