The software tries its best to 'remove' the virus from it, it basically tries to clear the destructive part of the program using some algorithims written. If its really 'successful' in trying to remove the virus from the file it leaves it alone, else like others have written its vaulted or qurantined.
The algorithim to actually 'heal' involves this, when the computer heals a file it really impresses certain restrictions on the file and gives certain parameters to the OS on executing the file, and is so done while being monitored.

I have being using AVG for like 2 years and don't have any virus in my PC, the other day i had the same doubt what i did was that i uninstall AVG and try 2 other free antivirus that claim to be better and they didn't find anything after a full scan, so i went back to AVG because i like it. I recommend you to install an antispyware software because AVG (at least the free edition) don't deal with spywares, get spybot search and destroy or spyware terminator they´re both free a easy to use.
