Yes. Any incoming video or audio can be recorded with the right s/w. I'm not famliar with livemessenger; but, if you can do a cut and paste of the text, then of course it can be saved.
I like snagit for capturing incoming video feeds.
Keylogs will only work on your own PC and not the other person's.

Yes, like said before, this could very well be possible. They could simply copy and paste all of the things said to them into a text file and save it onto their computer.
They could also use a screen recording software, which you can download from the Internet, to record video or any text that you may have sent to them in the conversation.

Definately!!! had happened to me.. they use a keylogger to reocrd every letter typed.
