I want to score my best on the exam. but I am aware that law schools take the average of reported lsat scores.

Not all law schools average the scores, but the majority of them do. Your score would not be reported after 5 years, yes, but if you take it in 2008, they would most likely put less weight on your first score and more weight on your work experience.

I think they do only report the scores from the last 5 years, yes. But I don't think law schools necessarily average the scores; they may look at only your better/more recent score, especially if you only have two and so far apart. I wouldn't delay my career by 5 years for that.

Depends on what type of law school you are attempting to get into. Some law schools will allow conditionally, that is, if your law school grades are good.
