Is it all ready possible do the goverment know where all the money in circulation actually is at any givin time?

Tracing a banknote would only be done in a criminal investigation. Sometimes banknotes are marked, and sometimes a record is made of the serial numbers of certain banknotes.

Bank tellers often have "bait money" in their drawer to give to bank robbers. When the bad guys are caught with money, they will have the marked bills to prove that it was stolen.

That's just totally imposable, they can mark notes secretly to recover at a later date, then try to trace Back the notes journey as with the notes numbers.. Just try to imagine the man power....

Not really.
Every bank note has a serial number, but if it's in your wallet, or a piggy bank at home, then no one from the government will know it's whereabouts.

Good quality grease proof paper and a soft pencil. Keep the pencil sharp to get the fine detail.
