Not dead or purgatory. It is a matrix type of setup. That's why he doen't just let people leave the island. Tha's also why Locke can walk and why wounds heal quickly. It also is the reason Ben is so afraid of the fact that he has cancer and is not healing quickly.
The whole reality is virtual.

not sure myself. It could be something the others are trying to fool our heroes into believing. Could be they really all are in purgatory, or dead. But if they are really dead, how come some of them are dying on the island. That graveyard of theirs is starting to get filled up pretty well with bodies. I think the others might be somehow connected with government experiments of some sort. And the survivors are the case group they are studying. I hope this whole thing isn't going to be a halucination or dream by one or more of them because of some gas leak in the airplane. The show itself is getting better and more interesting. I just wish they would give us something in the way of answers once in a while.
