I have seen some of the latest workstations from HP and Dell and they use xeon processors which is a server processor. Does this mean they are using a server mobo and processors, RAM, etc. to run a desktop computer? Can server hardware run normal desktop processes? Lastely does anyone know whether xeon or extreme QX6700 processors are better for gaming?

Yes in fact it is quite common for workstations to use server motherboards and parts. The hardware can definately run normal desktop processes, everything is based on the same X86 architecture, so there is no problem there.
As for your final question, both of those would be extreme overkill for gaming. All games out are single threaded, which mean they can only use one core. In a dual core you can have the second core taking care of background applications, but having four cores gives you no real benefit at all. Hence I would go with a plain Core 2 Duo, and invest the big money in a high-powerd video card.
