I like guardrail jim's description. That's how I ride on road. Not standing, but it's how everything works. ETANATE has the last little tidbit for you. These things put together make the bike Very stable. Obstacles are much easier to deal with this way.

As everyone else has said, it's for absorbing the shock. But it also shifts your weight on the bike to a lower point of gravity and makes it so that your wieght is perfectly centered on the bike. You can also use this to preload off of a jump and move the bike in the air.

your bike center is at your pegs and it is less wear on your back, your legs are easier to take shock then your butt.
it is a lot faster to stay up off your butt then then ride like your
lazy .

two reasons- it absorbs shock into your legs instead of sending it through your spine(by way of your poor seat); and it lowers the center of gravity of the bike by placing the weight lower (on the pegs) rather than higher(on the seat).
