This is about molecules fitting 'better' together so they take up less space.

The same effect can be seen by adding one liter of water to 1 liter of gravel. The water fits in the spaces between the rocks.
Its just happening at the molecular level. The alcohol is smaller molecules than the water.

Water molecules are closely bonded ( H2O ), but in alcohol, the atoms are scattered. Hence if an alcohol is mixed with water, the water molecules fill the gaps to form an uniform diluted fluid. Hence, we do not get 2 liters, in volume.
