Your question really depends ..... I noticed you said you enjoy Dungeons(instances) and do play on a PVP server so will focus on that.
Having leveled both a pally and priest 60+ on pvp server, I have seen both worlds. While a shadow priest can melt faces in pvp and duels, they suffer from what all priests suffer from , lack of proper scaling from their protection and escape spells. Fear now has so many counters it is really on effective as a spell interupt, and Power world shield doesnt scale up well enough with your spell damage to be very effective post 60. If you spec disc/holy and get pain suppression, yes you can survive much longer, but the fact that it is dispellable means you will be no better off against skilled opponents
The pally on the otherhand in the strongest GROUP pvp class there is. Notice how it says GROUP. Pallys are sitting ducks for most classes 1 on 1. If this is what you are striving for, go with the shadow priest and melt faces, but prepare to die allot and have quite a bit of downtime. If you want to get a friend and go rape tho, find a good warrior and go to town. With mana efficient heals, cleanse, blessing of sacrifice (can make you un-CC able), blessing of protection, blessing of freedom , stuns and your own bubble, you are the single most durable combat healer in the game, bar none.
In terms of instancing, more and more people are now realizing that properly played paladins can heal without problems. With the other three healing classes ( priest, druid and shaman) the more efficient of their heals is their bigger, longer casting heal, and their smaller, fast heal eating up much more mana per hp healed. With pallys tho, its the opposite. The fast heal is amazingly efficient, and improves even more with points spent in the holy tree. This enables the paladin to cast their heals for a much longer time, which is critical for long boss fights, other healers going down, etc. Add in that you wear PLATE and not some wussy cloth, you can actually survive a few hits. Your bubble can also be used as a fade effect to give the tank time to get whatever it is off of you.
In conclusion, at this present time, IMHO there is no real reason (other than wanting to solo pvp) for you to pick priest over pally.

Ok, first Paladins wear mail and plate, but I guess you knew that.
Paladins are really a support hybrid class. They can heal, and they can tank, but they are best off helping other characters do those instead. You can heal, but you are better off buffing and filling in for missing character roles.
Priests are healers, with a handful of nasty spells to prevent them from being run over by everything in the game. As a priest your party time will be spent healing mostly, with the occasional attack spell of buff.
There is more group demand for priests than paladins, especially rezing priests. But you should try them both out for a while and see which one you like.
