I have heard that it is because they applied for asylum, council housing, state benefits, and grants to build a cathedral.

Yes. They had hoped to win Iran to the Church of England and set up an Anglican theocratic government. The men could have taken 4 wives each for maximum reproductivity (surely they could modify the C of E's position on this), and demanded bangers and mash and beer as a religious right. A brilliant strategy, but foiled by the inspired Mullahs of Tehran.

as Amir L said that's only because we are Persian and that's what you American and British people can NOT understand! We live our own way and don't interfere in every country. British soldiers were certainly in Iran's water and that's why UN didn't take any action. We showed the world that we don't want any war, any cruel action, any terrorism despite what you have in your mind. After your soldiers are back home you can ask about Iranian's hospitality.
Just imagine the same thing happens for Iranian troops in GB's water.I'm sure we will never get any news from them! Do you have any news of 5 Iranian diplomats who were kidnapped from Iranian Council in Iraq by USA??

Britain wasn't even close to bombing Iran.
Honestly, what would that solve?
Those hostages would last 5 minutes once the bombs started dropping- plus Britain didn't even know where they were. For all they know they may drop a bomb right on top of them!
No- the reason Iran gave them up is that they were a "depreciating asset." Basically they'd gotten all that they could out of them. Iran was able to show to the rest of the mid east that they are they only entity standing up to the "west" and then they got out of it before European opinion started going too far against them.
Really, what this showed was just how little power the UK has right now. They weren't even able to get the UN to publicly condemn this action.

Because they'd taught the UK government a lesson and by releasing them was hoping to teach the US administration one too.

They embarassed GB enough over this, and made themselves look stronger internally to their throngs... and they must have realized this was turning Europe against them... to the point where their nuke weapons program might have been affected/bombed by GB. That's what did it.

They wanted the US or the UK to destroy their nuclear facilities so they would not have to pay the Russians. We did not or will not, the UK did not or will not, and the next payment is due.
