Don't do it in a letter. Show some backbone and give the person who offered you the position a call. Explain what you have laid out above and let them know you really wanted to work for them, but that for personal reasons you are no longer seeking employment. Let them know that you may still want to pursue employment with them in the future.

It depends on the time line involved. If you have a couple of days, then you may be in decent shape. The fact is you are in business and better opportunities come up all the time, people can't accept positions all of the time.

But the quicker you inform them the better, open honesty will help you with any possibilites in the future, if you can tell them your reason for not taking the position, and expect them to be angry, but if you weather the storm, and if possible do it in person, that will show you are truly sorry for the position you left them in.

Tell the truth without going into too much personal detail.

Tell them you really liked the company and know you could have done a good job...but... (and then the reason for demurring).

Call the owner from time to time if you see something in the market place that looks like competition or anything of interest related to what they do.

If you really respect this person pick up the phone or go and see them and appologise in person. Explain the personal reasons and you never know you can keep that option open for the future.
Be honest

Just explain what the problem is, and tell them that you hope to be offered a position again in the future when your situation is resolved.
