Possible legal actions, loss of trust by public/customers, and tense work environment. A lot more plays into unethical behavior in businesses but these are the main points.

It damages the system because it is corruption: the simplistic claims made by free marketeers fall apart in the face of the corrupt reality.
It damages the company because merit and enterprise are not the basis for decision-making, and the best and brightest realise this and take their talents elsewhere.
It undermines society's faith in corporations as an institution, making people more cynical, making them feel detached from their society.

1. the movement of excessive costs to the consumer.
2. the increase of otherwise unnecessary litigation.
3. restrictions on invention & production that decrease basic ingenuity due to fear of punishment, etc.
