Yeah my understanding of Local Pickup Only is that someone would basically come and get the item from you, and that you wouldn't ship it to the winning bidder. Often this seems to be done for items that are too big or impractical to ship.

You are correct and that is generally accepted in the eBay community. There are times when someone uses a shipping company to pick something up such as a car or boat that doesn't require any packaging, however in your case you have every right to dispute the transaction and post negative feedback if necessary. Unless FedEx comes completely prepared to receive the item as is (which I highly doubt) you are within your rights. Any buyer using common sense should know this before bidding on such an item and would email questions prior to bidding. I'm a power seller with 1100 feedback, and 99.9% were positive experiences. The point being, there is a very small minority of people that just don't get it, perhaps elderly or new to eBay. Whatever the reason, I don't think you need to explain anything. I would suggest a courteous email explaining your feelings and an offer of a partial refund to cover the cost of the listing. Good luck.

I sell and buy on eBay quite a bit; probably too much.
Local Pickup is for items that are too big or fragile for shipping or the seller does not want to prep it for shipping, as in your case. Having a carrier pick it up is NOT the same at all.
I am sure you have explained that you don't want the packing and shipping trouble. Give her some choices.
1) She picks it up at no cost, as the auction intended.
2) Package and ship it as she requests, but buy a specialized box, a new roll of packing tape and charge her $50 per hour for your time to obtain these items and package them up. Also charge for the supplies, with profit.
3) Reject her as the winner and make a Second Chance Offer to your next-best bid. There is a choice when requesting a fee refund that reads something like Buyer is Requesting ...(something outside what was offered). eBay will refund your selling fee and re-charge you when they sell to the next bidder. You can always relist.
I would make a point to add her to your Blocked Bidders list as well.

You specify it in postage. However, depending on how easy the item is to transport, you can have other options. I recently sold an item on eBay weighing around 90 kg (200 lbs) where I stipulated that I'd deliver the item to a local transport company. The buyer actually got a transport company to pick it up from my residence.

Local Pick Up Only should tell the bidder not to bid on it unless they are in your area and can actually pick it up. They should be smart enough to know that if the person puts LOCAL PICK UP ONLY, that they are not going to ship it. Most of the time, on more expensive, and breakable items, I would do a LOCAL PICK UP ONLY auction on that item. Hope this helps!

RE:
Is there a definition of "LOCAL PICK UP ONLY" for Ebay items?
What EXACTLY does "LOCAL PICK UP ONLY" mean? To me it means YOU pick it up and there is no shipping involved, period. The winning bidder of an item I sold on Ebay says she is planning to have "them" pick it up for her (e.g. FedEx) once I have it packaged and ready. It's a...

My thought is that if I sell something local pickup only, they are going to come to my house to get it. I also put NO SHIPPING on there, to make it clear.

Next time, include "NO SHIPPING".
Also a line that says "There will be a $10,000 charge if shipping is requested". That usually stops them from requesting it. (LOL)
