I am not sure exactly what a lolly is and why anyone would want to gag it.

This is my guess:

Isn't a lolly short for lolly pop? (you know the candy on the stick) So if you are gagging on a lolly I suppose it means you were fooling around with the lolly a little too much and started gagging on it. So "lolly gagging" means fooling around when you have more important things to do.

But according to Your Dictionary.com I'm totally wrong, they say:

LOLLYGAG (one word) Definition: (Humorous slang) To dawdle, usually holding someone up or delaying some other action; to neck or pet deceptively.Etymology: A playful semi-compound based on loll "waste time" + gag "deceive, fool."

I like my explanation better.
