Why was the first installment episode 4? Why didn't they call episode 1 instead?

Because George Lucas knew he would do a prequel, which is what Episodes 1, 2, and 3 are. They take place before Episodes 4, 5, and 6.

Easy enough!

When Star Wars first came out, it wasn't episode anything. Just Star Wars, not even subtitled "A New Hope" - the studio would not let Lucas add the othe titles. It was originally thought by Lucas to be intended to be akin to a television serial where you just come in the middle of it and not really know all of the story. Also, IV was made first because Lucas thought it would be the most interesting for late 70's viewers, and was structurally and technologically simple in relation to the rest of the series. Only after the success of Star Wars, did Lucas feel he could begin to complete his Space Opera.
