the way that i hide it is:
go to my computer and this path:
C:\Documents and Settings\\Favorites
put your username where you see
or just go to Documents and Settings and find it there

now right-click on the Links folder and click properties. on the screen that pops up, select the "hidden" checkbox. it still exists but you won't see it anymore.

as a bonus tip, you can easily organize your favorites by going to that folder and deleting and adding new folders and stuff then the way internet explorer has in organize favorites.

Goto tools, internet options, click on the advanced tab and go down to enable personalized favorites menu. See if it's checked. If it is, uncheck it and see if that works.
