Just like people, dogs dream when they're in the REM cycle of sleep. You identify that most easily by the rapid eye movements you can see under the eyelids. I haven't seen it in cats, but I think it would be safe to assume they probably do it too.
Dreaming is actually a very necessary function for humans. Do a search for 'effects of sleep deprivation' and see what I mean! There's no reason why animals shouldn't need it too. Here's a good article about it:

Many people believe that dogs and cats do dream. My dog sometimes moves his legs like his is running and make a hushed woof sound. There are many different theories, but think what you want to think.

I lived with someone who had a Rottie. That dog I swear was having amazing dreams at times. I'd her her whimper or growl in her sleep, and if I looked at her when she started that up some times I'd find her lying on her side moving her feet like she was running in slow motion. Was halarious! From that I'd think yes they do dream.

I was always told that when you see a dog twitching (especially its arms and legs) when it's sleeping, it's dreaming. I don't know if this is true or not, but I think it is. When my dog sleeps, sometimes his hands and feet twitch and he makes quiet barking or whining sounds. I'm pretty sure he's dreaming when he does that.

You bet they dream! Watch them. Sometimes its funny . I have a Big old TB that is 22 years old , he used to be a Champion Hunter Jumper. On sunny days when he naps laying down you can see him pull up his front legs and push off with his back legs and then land. I always think its so wonderful watching him remember his old days. He always seems so happy when he wakes up.

yeah they do. i know because whenever my dog is sleeping and having a bad dream she starts to move around in place and she starts whining. they're just like us!

I believe so, sometimes when my dog sleeps she makes barking noises and i'm positive that shes sleeping.

yes they do. Remenber just b/c humans are also animals. So I guess since humans also have dreams they have them too.
