In the movie 'Pan's Labyrinth' - The ending leaves you with no real closure on whether or not the fairy-tale world was real, and their are arguments both ways (If it wasnt real, how did the mandrake help her mother - and if it was real, why is her dead mother the queen?)

I just wanted your opinion on whether the fairy tale was real or not, and does anyone know the directors intention about it?

I had the same thought like you when i finished watching the movie. But then, come to think of it, since the first time it shows the fairy thing and yes, her mother felt better for having mandrake under her bed. So, let's just take it as the fairy queen indeed look like his mother, and adding to her happiness, she had a brother.
Although..honestly, i would prefer to think that she made it all up to runaway from reality.

Huh? It's very clearly a fantasy. There is a shot of Ofelia dying in the middle of the Labyrinth. When we see it from here point of view, the faun is with her. When we see it from the Captain's point of view, there is no faun. The fairy tale world is clearly her way of psychologically dealing with the horrors around her. That's the whole point of the movie.
