Are there other VOB files in the same place as the one you are opening in VLC? the max size for a VOB (DVD compliant) file is 1Gb. But most DVDs have more than one VOB file to make up the movie. If you only convert one of those VOB files, you will not have the entire movie converted.

If this happens to be the case, then convert ALL the VOB files to one MPG2 file (VOB files are really MPG2 files with tweaks), then encode that one MPG2 file with "DivX" or "Xvid" codec and select maximum file size as 700Mb or smaller.
