It is on the Hard Drive. The BIOS does hold a basic startup program and then looks for the OS on the Drives it told to look on. There are what are called "Live CDs" and the Computer can actually run from the CD and not have a HDD. But, I will assume it need enough RAM as without a HDD there would be no Virtual Memory.

It is on the hard drive if you are speaking of Microsoft Windows. There are other operating systems which do not require installation on the hard drive, like Linux Live CD's, but if you were using one of these, you would probably know it.

The OS source/binary files are stored on the hard disk but while the computer is in operation, parts will be loaded into memory.
