The flag should be folded in its customary manner.
2. Fire should be used and the fire should be sizeable and of sufficient intensity to ensure complete burning of the flag.
3. Place the flag on the fire.
4. The individual (s) should come to attention, salute the flag, recite the Pledge of Allegiance and have a brief period of silent reflection.
5. After the flag is completely consumed, the fire should be safely extinguished and the ashes buried.

Usually it's done in a ceremony, at which the flag is first rendered "no longer a flag" usually by removing the field of stars; it may also be further cut apart before burning as part of the ceremony, and often makes reference to the meanings of the various colors on the flag. You can generally turn worn-out flags over to verterans groups, Boy or Girl Scout troops, or similar organizations for proper disposal; many have a yearly flag-disposal ceremony.
Contrary to the posting of one individual above, there is no "recognized" ceremony for accomplishing the disposal of a flag; it is merely required that the flag be treated with respect.

To properly dispose of the flag it is to be burned in a respectful ceremony. To insure complete incineration it may be cut into pieces first and lowered into the flames.

According to code, it should be folded tri-corner, then given to a veteran's association. They will then burn the flag for you.

You can burn it yourself and bury the ashes or your local VFW should have annual flag disposals and they will take care of it for you.
