You didn't tell us if you have a broadband or dial-up internet connection. I can only assume you are on dial-up and your system freezes because you system loses it's internet connetion in the middle of a process or it may be set to automatically answer a call through its modem. Either way. Windows ME is one of the worst operating systems to come from Microsoft. Do yourself a favor. Buy a new machine, or if money is an issue check out a used machine with Windows XP. It is MUCH more stable than Win ME.

Maybe your internet is connected to your phone lines, either because both were provided by one company or because both are plugged in to phone outlets. When a computer recieves data through the phone lines, it converts it into computer code... but when it recieves a phone call or ringing from a phone on the line, maybe it can't handle the strange set of data? It's probably related to the phone, so if you have another way to access the internet I would try that. Try turning off your modem if you use one, then if the phone rings it shouldn't affect the computer.
Another possibility is that the computer has a microphone extremely sensitive to sounds...

Lucky ... What if you've got some fax software running in the background? Depending on the settings in effect, the fax software might be monitoring the line and trying to launch the fax software each time the phone rings.
