Seriously? Describe inappropriatly? She's sick if its what im thinking.
Call the police, rspca, whover it takes to get her locked up.
You shouldnt care if she's family or not, if your wife/hubby is a decent person, they wil support you and your desicion.

Adopt the dog and inform her that if you ever even suspect that she is behaving in this way again you will call the Police and the RSPCA.

Reminds me of a recent episode of Nip/Tuck where a woman's dog savaged her nipple to get to the peanut butter she put on it for him. Her husband murdered the dog.

Well.. that's quite something.. reporting her to the RSPCA would be a good start..
But i wthink you should try and talk to her.. see if shes lonely and why she feels it necesarry to do that..
Talk talk and yalk before you make any rash acts..
