How can you dream of something that you didnt know about? Also, why can you dream about things that could never happen in real life; how does the mind know that?

From a psychoanalytical standpoint, dreams are a way of our unconscious trying to relieve anxiety in a way that is non threatening to our conscious. We have tons of instincts and drives that we do not act on consciously. Freud believed that the underlying meaning of a dream (the latent content) is what our instincts want, but this would be too threatening to our conscious and it must be covered in symbols (the manifest content) so as not to wake us up. It is the nature of dreams that they are threatening to our psyche, this is why people can often not remember their dreams (they are repressed).
So in short, you dreams things that you can not act out on while you are awake, or perhaps even thinking of acting out on them will cause you anxiety.

My theory: As you sleep your left brain (logic) begins sorting and filing away your experiences from the day, everything from all 5 senses is included in the filed memory, meanwhile you and your right brain (abstract) are watching this process and ad-libbing, you: with feelings, right brain: off-the-wall crazy stuff, in the end, a combined vision that is your dream.....That doesn't necessarily mean i don't believe in prophetic dreams, but, i believe we often adjust our dreams after an "event"...

The mind is incredible and we don't fully know all of its capabilities. Dreams are a way of escape and fantasy. The body uses dreaming to "check all systems" and so often we experience a gamut of emotions and experiences during sleep and dreams.
