I am currently working a contract position and my employer has expressed that they wanted to hire me. My background check came back clear, but security for the company tells me that they cannot hire me. They refuse to disclose any reason at all as to why they can't hire me. Can they legally do this?

Yes. NO company has to hire anybody for any reason.

Yes there is no law that says that a company has to hire someone unless its a rehire under some litigation, whistle-blower laws and the like. If you have a contract to work then you are hired to work under the rules of the contract. If the rules state that they must hire you then fine but that's not the case here. Some companies can even fire you for no reason (an "at- will" employer for instance)
Are you sure it came back clear? Or are they lying?
Did you tick somebody off?
I suggest you forget about that company and look for another . If they are not up front with you now, what might happen in the future?? Find another job and good luck

Depends if it has to do with the fair credit reporting act or other things that happen in your background check. Contact your local EEOC office and find out what your state laws are regarding LEGAL vs. ILLEGAL forms of discrimination.

Maybe something in your credit or something else didn't match the company requirements. Maybe someone has caused fraud using your name, and you won't know till you get that information. You may have fallen into one of those legal categories, you may not have, so get that background/credit check they pulled.

You have a right to request the background check they did on you. But you probably will not be able to get any employment references they took on you, those are generally considered confidential.

Keep in mind that they may be using Security to be bad cop. Maybe they just don't have the budget and don't want to be the bearer of bad news.

Yes of course. Hiring people is a prerogative of the company. But firing people depends on grounds stipulated in the contract, company policy, public policy as a whole.

JUST LIKE YOU HAVE THE RIGHT NOT TO WORK FOR THEM.
