They do it because they can.
I am not condoning or condemning this practise. It is unethical, yes but look at it from other way.
I have a friend's son also applied for a job I know that he is a good kid, he has qualifications too, I have given general exam to all candidates for the job, 10 candidates 1 job, all are equally good on the whole, what is my choice, draw a candidate from the hat and hire and take a chance or give the job to the candidate that I know for sure is a good deserving kid.
Most of the time this is the case. Each situation is different, but by and large, this is the scenario.

Yes, I see nepotism but it isn't just Indian people but Americans are pretty bad about that too...for example look at the president there...he and his brother were governers, his father was president and he is very in love with using war to prove correctness. The American president wasn't really elected but his brother helped him because he needed his brother's state to win the electorial votes. It puts a dark shadow on democracy everywhere...all because of nepotism. Nepotism breeds corruption.
I notice when Indian people are in America, they stick together and don't usually venture out to learn American ways but stick closely to their traditions of home and only associate with other Indian people. People from all countries do this to some extent but Indian people are extremely close knit and won't bend even a little. It seems Indian people not only cling to other Indian people but cling very desparately to people of their own caste.
It looks desparate and co dependant to me...very fearful of the outside world. I wish this could change for all nationalities. Fear causes so many problems and mis understandings...to be more fearless, everyone needs to break out of their little world and visit the world of other people and not just take care of their own small group.
