According to "On the Way to a Smile"
Denzel lived in a house in Midgar Sector 5 Slums. When the Lifestream saved the planet from Meteor at the end of original Final Fantasy VII game, it came inside the houses in Midgar and the people who got caught in the stream of the Lifestream became infected with Geostigma.
However, it was not the Lifestream itself - it was Jenova's memetic legacy which melted in the Lifestream - which made people sick or die.
The lady he lived with died right after the incident but Denzel did not develop simptoms of Geostigma for a while. That happened a couple of months later......
The English translation of "On the Way to a Smile" is supposed to be included in the AC Box Set which came out last week. You may want to check it out too.

According to Kadaj, Geostigma was an "invitation." He than lied to the children inflicted with the desease, saying he had a cure, but it was only trap to braiwash them in being pawns for the Reunion, and the rebirth of Sephiroth. However, the actual causes of Geostigma were never revealed, aside from the fact that Kadaj and his brothers were using it in their plans.

They never really explained it, but my guess is that it's a disease that effects people who had contact with Sephiroth or Jenova cells so Denzel must have been exposed at some point.

i only saw the movie once or twice, but i remember that Denzel wasn't the only kid with geostigma, it was an epedemic that i think was related to water (like poison rain?)
sorry i can't explain any better, it's been a long time since i've seen it.

The book "On the Way to a Smile" describes it i believe, its only out in Japanese so there might be some issues in reading it.
