Is there a way to convert your itunes music into smaller format to fit more song's onto your ipod?

I would suggest 128 bit rate for mp3, considering the quality and space required. From 128 bit rate and above, human ears cant differentiate the sounds on normal sound system.

Yes but it is recommended to keep 160kbps for MP3 and 126kbps for AAC.
For converting , Go to Edit/Preference/Advance/Importing. You can change the settings as you like. Then right click on the songs and click convert them to AAC/MP3.
