Well, it doesn't make much sense. Usually the word "but" is used for a contradiction, such as "that car is new, but it's already breaking down". The "faded" doesn't match up with "ours" very well, for obvious reasons. I would say "The area rug is ours and it's faded." or, even better, "that faded rug is ours" or some close version thereof.

That's fine. You can write it as "The area rug that we own is faded" if you like.
