Here's one theory as to how it originated:

In Scotland the "fiery cross", known as the Crann Tara, was used as a declaration of war. The sight of it commanded all clan members to rally to the defence of the area. On other occasions, a small burning cross would be carried from town to town. The practice is described in the novels and poetry of Sir Walter Scott. The most recent known use there was in 1745, during the Jacobite Rising, over a century before the foundation of the Klan.

Klan members who had that heritage were supposedly inspired by this.

The burning cross was a symbol used by the Klan to create terror. It does not have a direct meaning beyond that. It is not used as frequently today if at all.

They stole it from the Scots. Scottish clans used to burn a cross on their land to call the clans together. The KKK stole it and ruined it.

Its mostly good theater. When it started it put fear into the uneducated as it played on their religious fears. For the Klan members it made them feel superior to somewhat desecrate a religious symbol that many others would not.
