If both of you want to play the same game but both consoles are in the same house, can they both be connected to one router to work? Or do both consoles need to be subscribed to XBox live and it doesn't matter where the 2 consoles are located?

You can play via system link against each other, or you could have both consoles signed up to Xbox live and the two consoles connected to the same router to play online.

Xbox live information is console specific. Each console needs to have a specific Gamertag to work.

It doesn't matter where they are, you need one xbox live account to get online on one xbox, if you get the same one on both of them it will just sign the other off or not work. It's the same as if your neighbor next door used your wifi from your router for xbox live.

More than one user can use the same account on the same machine, but two machines require two accounts.
