Since Modchips for Xbox 360 are still few, there hasn't been any reports of blocked 360's yet.
However, on the old Xbox your whole device was locked out from Xbox Live if a Modchip was detected.
The 360 has a more sophisticated copy protection and special hardware than the old Xbox. So it just might happen, that Microsoft waits until a lot of Users with pirated games and Modchips are on Live to flip the switch and block all modded Xboxes.
If only a few people are blocked, it' won't be noticed that much. But if thousands of Xboxes worldwide are suddenly blocked, it will make it on several websites, and people thinking about modding their boxes, will rethink it, if they read the news.

In practice, they're about the same. If you don't have an HDTV, the difference in graphics will be extremely negligible. I prefer the Xbox 360 for the controller and the fact that most of my friends have it. The PS3 is getting quite a few decent exclusives, though. Ultimately I think it depends most on whichever console has the games that you would like best. Another thing to consider: not all games look noticeably better on the PS3 (in fact, sometimes they look a bit worse, especially in older titles). Also, I'm not sure what you mean by "they have they have practically used the Xbox to it's full potential already in terms of games". The PS3 has, what, the Sixaxis? I've only played a handful of PS3 games, but the Sixaxis is used rarely in exclusive titles and never (to my knowledge) in non-exclusives. I also don't know of any games that make much use of the PSP connectivity.

Well, if you mod your 360, you'll be banned from XBL. It happened to people who modded their XBX, and it's going to happen to people who mod their 360.
