Binary numbers consist of 1's and 0's so to translate into the ten digit system we use the sentence says there are only 2 people in the world: those who understand binary and those who don't. You have to know binary in order to understand the saying.

In binary, there are only two digits: 1 and 0.

Thus, you would count like this:
0, 1, 10, 11, 100, 101.

Thus, the joke actually reads "there are TWO types of people in the world.."

The number 10(binary) is the value 2(decimal). So there are two types of people, people that realize that 10 in this case is refering to the value 2 and those that don't.

When you get right down to it, it really isn't that funny.
