The name is a blend of Bombay, the English name for Mumbai, and Hollywood, the centre of the American film industry. Bollywood refers to the Indian film industry which is based in Mumbai (formerly know as Bombay).

Bombay + Hollywood= Bollywood.

Aishwarya Rai, who is trying to make a name for herself in Hollywood is one of the biggest current stars in Bollywood.

It's a play on the word Hollywood and refers to the film industry in Mumbai being just as large (if not larger) than the more well known Hollywood.
