Physical memory is actually your RAM memory. You know, 256Mb, 512Mb, 1Gb. It is used as a buffer between your processor and the data being sent from your video card, hard drive, etc.
Virtual memory (or Paging file) is a dedicated amount of space on your hard drive used as a secondary buffer after the Physical Memory. It works similar to physical memory, but since it is on the hard drive the data transfer rates are significantly slower than physical memory.
Both physical and Virtual memory simply store data in queue until the processor is free to process that data.
