Linux is an operating system like Microsoft Windows is an operating system. For a nice writeup, consider reading this wikipedia link http://en.wikipedia.org/wiki/Linux.
While great effort has been taken to support all the hardware that Microsoft operating systems cover, Linux is a bit more limited for a few reasons. First, the developers of Linux are often doing this for free or are paid by their employer to support specific efforts in Linux development. Secondly, many hardware vendors do not provide specifications to their hardware. In some cases, they will provide binary versions of their driver for Linux but not all. Linux developers have had to reverse engineer to support some of the hardware and may only support the main features rather than all features available on a piece of hardware.

Linux is an "open source" Operating System written originally by Linus Torvalds. Open Source means that anyone can use it for free, and that volunteers constantly work on it making it better.
There are several flavors of Linux, such as Red Hat, Suse, Ubuntu, Kubuntu, and more. If you are sick and tired of paying again and again to make a Billionaire richer, then try Linux. I recommend Kubuntu available at www.kubuntu.org for free.
Does it work with EVERYTHING that Windows works with? No. Viruses, Spyware, Backdoors, and other malware, for example, work very well on All Windows Products but are virtually nonexistent on Linux. There are some programs that dont work on Linux that do work on XP. One example is MSOffice. It runs on XP, but a better version, called Open Office, runs on XP or Linux. The difference is that MSOffice is an inferior product, has a tendency to get infected with viruses, and is very expensive, while Open Office is free, stable, and secure.

Linux (IPA pronunciation: /ˈlɪnʊks/) is a Unix-like computer operating system family that uses the Linux kernel. A Linux system which includes system utilities and libraries from the GNU Project is sometimes referred to as GNU/Linux.
Initially developed and used primarily by individual enthusiasts on personal computers, Linux has since gained the support of corporations such as IBM, Sun Microsystems, Hewlett-Packard, and Novell, Inc.
Linux is a prominent example of free software and of open source development. Its underlying source code is available for anyone to use, modify, and redistribute freely, and in some instances the entire operating system consists of free/open source software.
Windows made software (.exe) does not work alone in Linux. You must use an emulator to run any windows software inside the linux kernel.
